What Is Gross Margin?
Gross margin is the percentage of revenue remaining after subtracting the direct cost of producing goods or services (Cost of Goods Sold, or COGS). It is expressed as a percentage of revenue. A 40% gross margin means that for every dollar of revenue, 40 cents remains as gross profit — available to cover salaries, marketing, rent, taxes, and net income. The other 60 cents goes directly to production costs. Gross margin is the most fundamental measure of a product's unit economics.
- Revenue Minus COGS, Divided by Revenue: Gross margin = ((Revenue − COGS) ÷ Revenue) × 100 — the percentage of every revenue dollar that survives the cost of production.
- Not the Same as Markup: Gross margin is calculated against selling price; markup is calculated against cost. They express the same profit gap but as completely different percentages.
- The First Gate of Business Profitability: A business cannot be profitable if gross margin is too thin to cover operating expenses. Gross margin is the ceiling from which all other profitability flows.
The Revenue Waterfall
Think of revenue as a waterfall starting at 100%. The first drop — Cost of Goods Sold — strips away a percentage. What remains is the gross profit margin. From gross profit, operating expenses (salaries, rent, marketing) take their share, leaving operating margin. Then taxes, interest, and other items leave what remains as net margin. Gross margin is the crucial first step — if it is insufficient, no amount of cost-cutting in later layers can compensate.

The Gross Margin Formula
Worked Example: A clothing brand sells a jacket for $200. The jacket costs $80 to produce (materials, manufacturing, shipping to warehouse).
For every jacket sold, $120 is available to cover salaries, rent, marketing, and — after all costs — net profit.
Gross Margin vs. Markup: The Confusion That Costs Money
Markup is the percentage added to cost to arrive at selling price — calculated against cost.
Gross Margin is the profit as a percentage of selling price — calculated against revenue.
Same example: $80 cost, $200 price.
- Markup = ($200 − $80) ÷ $80 × 100 = 150% markup
- Gross Margin = ($200 − $80) ÷ 200 × 100 = 60% margin
A 150% markup and 60% gross margin describe the exact same scenario. But they sound radically different. This distinction trips up business owners constantly — particularly when pricing for a target margin (the math is different from pricing for a target markup).

The Revenue Survival Rate
Gross margin is the survival rate of revenue through the cost of production. If your gross margin is 35%, then 35% of every dollar survives the manufacturing process. Of those survivors, operating expenses (people, marketing, rent) consume most of the remainder. A 35% gross margin feeding a business with 30% operating expenses leaves only 5% as operating profit. Small changes in gross margin have enormous leverage on final profitability — a 5% gross margin improvement often doubles net profit.
- Product Pricing: Gross margin targets drive pricing decisions. If your business needs 60% gross margin to be operationally viable, and COGS per unit is $40, the minimum selling price must be $40 ÷ (1 − 0.60) = $100.
- Business Valuation: High-gross-margin businesses (SaaS, pharmaceuticals, luxury brands) command higher valuation multiples than low-gross-margin businesses (grocery retail, commodity manufacturing) because each dollar of revenue delivers more profit potential.
- Investor Due Diligence: Early-stage investors scrutinise gross margin to validate business model viability. A startup with declining gross margins as it scales — a negative trend — signals a structural problem.
- Supply Chain Negotiation: Tracking COGS over time and by supplier reveals negotiating opportunities. A 3% COGS reduction on $10M of annual product costs improves gross margin by 3 percentage points — potentially doubling net profit.
- Confusing Gross Margin and Net Margin: Gross margin only subtracts COGS. Net margin subtracts all costs including operating expenses, interest, and taxes. A business can have a 70% gross margin and still lose money if operating expenses consume more than 70% of revenue.
- Including Operating Expenses in COGS: Rent, marketing, and management salaries are operating expenses — not COGS — unless they are directly tied to production. Misclassifying them inflates COGS and understates gross margin.
- Comparing Gross Margins Across Industries: A 25% gross margin is excellent for a grocery retailer but terrible for a SaaS company. Gross margin benchmarks are only meaningful within the same industry.
- Confusing Markup and Margin When Setting Prices: Pricing to achieve a "50% margin" requires a 100% markup. Pricing to achieve a "50% markup" produces only a 33% margin. This confusion systematically underprices products and destroys profitability.
AGross Margin
Gross margin measures profitability at the product level, after only subtracting the direct costs of making or delivering what you sell (COGS). It reflects product efficiency and pricing power. A high gross margin means the business creates substantial value in production — before paying for the team that sells and manages it.
BNet Margin
Net margin is the final measure of company-wide profitability, subtracting all costs: COGS, operating expenses (SG&A, R&D), interest on debt, and income taxes. Net margin = Net Income ÷ Revenue × 100. It is the "bottom line." A business with a 60% gross margin but 60% operating expenses has a 0% net margin — technically viable but not profitable. Net margin is what remains for shareholders after all obligations are met.
